Unable to connect to local server when network cable is disconnected

This happens on WindowsXP, which turns off loopbacks network interface (127.0.0.1 localhost) when network cable is not connected. This behavior can only be turn off by starting Registry Editor (regedit), going to:

HKEY_LOCAL_MACHINE\System\CurrentControlSet\Services\Tcpip\Parameters

And adding a new DWORD key named DisableDHCPMediaSense with a value of 1.

If you wish to revert to old behavior later, Just change that setting to zero or delete the key.
